I think that the problem is in this line:

jm at pluto:~> Xephyr :2 -host-cursor -screen 800x480x16 -dpi 96 -ac -kb &

You have your X server running on background. AFAIK this doesn't
works, and after a quick test, this is the case in my computer.

Try this little change:

jm at pluto:~> Xephyr :2 -host-cursor -screen 800x480x16 -dpi 96 -ac -kb
